I hear the Xbox hdd's have a pretty high failure rate. If so, would I be better off playing from flash drives, and saving the ms drive for things like backwards compatibility...?

Assuming you're talking X1, I haven't heard a lot about bad drives, but I just went ahead and bought a 2 TB external drive and install everything there. It was strictly a space consideration as I'm not buying any more discs.
